Measurement of the active character of management is a growing area of interest for academia and market actors, investor protection associations, and regulators. The possible existence of closet index funds represents a challenge for regulators, including the Autorité des marchés financiers (AMF), both in terms of financial information and investor protection. THe AMF would like to contribute to the European debate and is today proposing an alternative method to the ‘active share’ method, which has been used by some of its counterparts, including ESMA, and which is based on comparative analysis of the composition of portfolios and the benchmark index for the fund (which limits the funds which can be analysed, due to the availability of data). The method proposed by the AMF privileges analysis of the performance of funds. Using only market data, this can be implemented much more widely than the ‘active share’ method, and aims to measure a degree of activity within a given fund population, as well as persistence over time. THe method has been tested on a sample of nearly 800 funds domiciled in France and investing in European equities between 2006 and 2016. The application of deliberately broad criteria makes it possible to minimize the risk of false negatives (not detecting a closet index fund), but may select a significant number of funds in which instead there is a high number of false positives. The method proposed by the AMF, like any other method, can therefore not be used by the regulator to perform deep individual analysis. “This is a filter which identifies the least active funds in a given population, but which cannot in any way be used to make absolute conclusions as to the pseudo-active character of a given fund,” the AMF says. The AMF will therefore continue to exercise particular vigilance as part of supervision of investment funds, and will analyse the funds identified in this study in more detail. It is also planning to continue its work, and is planning to extend its study to a larger sample of European funds.
